Im a little confused on this scene, did Deniro know the Sheik was a phony? At one point he speaks Arabic to him, then the Sheik responds despite saying earlier he knew no Arabic. What exactly happened here?

My take on it was what Irving said, that it was just a weird coincidence that Tellegio knew Arabic. As for the Sheik, he didn't know Arabic, so he wasn't able to respond to Tellegio's direct questions, but he did have one line memorized in the off chance he needed to speak.
If you can read this then you are trying too hard.
DeNiro by chance new Arabic because he had dealings in the Middle East (the movie deliberately states this) and he asked the fake Sheik the question.
The Sheik obviously didn't know how to respond and that was game over at that point, but the drunken guy came barging in and disrupted the conversation.
The Mexican undercover FBI Agent had a few greetings/lines memorized (as deliberately stated on the plane when conversing with Cooper/Bale) and likely bid farewell to DeNiro's character in Arabic, while stating something like, "Pleasure to work with you..." etc.
Had the drunk guy not come in, they would've been caught/killed.
Hard to believe that Tellegio couldn't tell the diff between a Mexican and an Arab, since he had dealings over there.
